What is the biggest volatility risk for a cliquet?

Price of the cliquet, combination of forward start options, is dependent on the asset price at the forward date. This means we don't know the strike price hence volatility. These are known on the forward, kick-in, date. The trader exposes forward skew so slope and convexity of the skew have a significant effect on pricing. We know that IV of far date option is almos flat because skewness and kurtosis both decay with maturity. The important thing here is that the trader has to account the effective skew time that the option effectively lives. Less

I was able to get the answer although I'll admit that it took me longer than I would have liked. Nevertheless, I got the job. I think a lot of the reasoning behind this question is to see how well you work under pressure, and what kind of skills you have in problem solving and thinking outside of the box. Less
